Simple vs Compound Interest: The Core Difference

Interest is the cost of borrowing money or the reward for saving it. An interest calculator lets you estimate both the interest earned and the final total for any principal amount, rate, and term. The two main types are simple interest and compound interest, and they produce very different results over time.

Simple interest is calculated only on the original principal. The formula is principal times rate times time. If you invest $1,000 at 5% for three years, you earn $50 each year, for a total of $150. Simple interest is common for short-term notes and some personal loans.

How Compound Interest Accelerates Growth

Compound interest pays interest on both the principal and the interest already earned. The formula for the final amount is principal times one plus the periodic rate, raised to the number of periods. The more frequently interest compounds, the faster the balance grows. Daily compounding earns slightly more than annual compounding at the same rate.

This is why starting early matters so much for savers. Money invested in your twenties has decades to compound, while money invested later has far less time to multiply. On the borrowing side, compounding works against you, which is why credit card balances and loans with frequent compounding can grow surprisingly quickly.

Savings Accounts vs Loans and Credit Cards

Savings accounts typically compound interest and credit it monthly or daily, so the bank pays you for keeping money on deposit. Loans use an amortization schedule, but credit cards often compound daily on any unpaid balance.
